Correlation and Liquidity

Correlation describes how markets tend to move in relation to each other. Liquidity describes how easily transactions can occur without large price disruption.

In one lineCorrelation is a relationship between markets. Liquidity is the ease of trading at competitive prices.

Correlation can change, and liquidity affects spreads and execution quality.

Correlation can change

Two pairs may move together because they share a currency or macro theme, but the relationship is not permanent.

Liquidity affects execution

During liquid periods, spreads are often tighter and larger orders can be absorbed more easily. During thin conditions, spreads can widen and price can jump more sharply.

Example

Holding EUR/USD long and GBP/USD long may create more USD exposure than it first appears because both trades can respond to the same dollar move.

Remember this

  • Correlation is not a law.
  • Liquidity changes with time and events.
  • Look at combined exposure, not only individual trades.
